Annuities

Quick Answer

An annuity can accumulate value, provide income, or do both. Classify it separately by premium pattern, income start, and value method. Accumulation preserves contract value subject to performance, withdrawals, and charges; annuitization generally exchanges value and control for payments under an elected option.

Use this sheet to classify the contract first, then evaluate access, risk, payout protection, and tax treatment.

How Is an Annuity Classified?

DimensionChoicesMeaning
PremiumSingle or flexibleOne payment, or additional payments within limits.
Income startImmediate or deferredBegins soon, or at a future date.
Value methodTraditional fixedInsurer provides guarantees and bears supporting investment risk, subject to claims-paying ability.
Value methodVariableValue follows separate-account investments; owner bears market risk.
Value methodFixed indexedInterest uses an external-index formula; owner does not own index securities.
  • These dimensions are independent. A single-premium contract can be deferred, and either income start can use different value methods.
  • Fixed rates can change after a guarantee period. Indexed terms follow contract order.
  • A registered index-linked annuity can pass losses to the owner. A buffer absorbs losses up to a point; a loss floor caps the percentage absorbed.

What Changes Between Accumulation and Annuitization?

  • During accumulation, payments and credited or investment results build value; withdrawals, charges, and weak performance reduce it.
  • Account value can differ from surrender value. Apply charges to their stated base after any allowance. An index gain, credit, and surrender cash are different.
  • Annuitization generally and irrevocably exchanges value and control for payments. Systematic withdrawals and living-benefit riders can provide income without annuitizing.
  • The owner controls rights, the annuitant measures a life payout, and the beneficiary receives any promised after-death benefit.

How Do the Main Payout Options Differ?

OptionPayment promise
Life onlyPays while one annuitant lives, then stops unless another guarantee applies.
Life with period certainPays for life and for at least the selected minimum period.
Joint and survivorMeasures two lives and continues for the survivor under the elected amount or percentage.
Fixed periodPays for a selected number of years, regardless of survival.
Refund featureReturns a contract-defined unpaid amount after death.
  • Added survivor, refund, or period protection commonly lowers the starting payment.
  • A period certain begins with income and does not restart at death. Fixed-period income can end while the recipient lives; life with period certain continues while the annuitant lives.
  • A death refund protects a defined remaining amount, not unrestricted living access.

Which Risks, Taxes, and Suitability Facts Matter?

  • Compare income duration, survivor needs, liquidity, assets, health, longevity, inflation, fees, surrender terms, risk, guarantees, and taxes.
  • Qualified annuities are held under qualifying retirement arrangements; nonqualified annuities are outside them and commonly use after-tax money.
  • Tax deferral postpones tax, not exempts earnings. Nonqualified payments can combine taxable earnings with permitted investment recovery.
  • A qualified payment with no after-tax investment to recover is generally fully taxable, subject to special rules. Qualifying Roth distributions can be excluded.
  • The largest starting payment can provide the least beneficiary protection.

Which Gotchas Trip Students Up?

  • Immediate or deferred describes timing; fixed, variable, or indexed describes value method.
  • Owner, annuitant, and beneficiary are separate roles.
  • Annuitization differs from systematic withdrawals.
  • A fixed indexed floor does not erase surrender charges; a registered index-linked annuity can pass losses.
  • More protection commonly lowers the payment, and no option fits everyone.

One-Breath Recap

Classify an annuity by premium pattern, income start, and value method. During accumulation, payments and credits or investment results build value, while withdrawals, losses, and charges reduce it. Annuitization generally trades value and control for scheduled payments and is generally irrevocable; systematic withdrawals are different. Life-only, period-certain, joint-and-survivor, fixed-period, and refund choices protect different people for different lengths of time, and more protection commonly lowers the starting payment. Tax deferral postpones tax rather than eliminating it. Qualified, nonqualified, and Roth arrangements have different tax qualifiers, so apply the actual contract and recipient facts.
